Someone is Always in Charge of Money

Leo thought about his neighborhood.

In Leo’s world, every dog uses bones for money. But who makes the rules about trading? Who controls money and decides if more bones should be created?

In Leo’s neighborhood, there was a dog council. The council was made up of the oldest and most respected dogs in the area. They met regularly to discuss the bone supply. They decided when to create more bones. They set the rules for trading and made sure the bone system kept running smoothly.

Most dogs trusted the council. After all, they had been doing this for a long time and things generally worked out fine. Dogs didn’t question it.

But then Leo started wondering something important…

What if the council made a mistake? What if they created too many bones? What if their decisions helped some dogs more than others? Who decided who got to be on the council in the first place?

These are exactly the questions that real economists, families, and everyday people ask (or should ask!) about the people who control our money today!

Who Controls Money in the Real World?

In the real world, money is controlled by two main types of institutions working together.

1. Central Banks

A central bank is like Leo’s neighborhood dog council, but for an entire country. In the United States, the central bank is called the Federal Reserve, or “the Fed.”

The Federal Reserve has enormous power over money. These people decide:

• How much money exists in the economy
• How easy or difficult it is to borrow money
• What interest rates will be for families and businesses
• When to create more money and when to slow things down

The Federal Reserve is not a government department, but it works closely with the government. Its decisions affect every single person who uses dollars, whether they know it or not.

When the Federal Reserve creates more money, as we learned in Lesson Five, inflation can happen. When it makes borrowing more expensive, families find it harder to buy homes or start businesses. Its decisions affect the entire economy and impact everyone’s lives in very real ways.

2. Commercial Banks

Commercial banks are the banks most families use every day. Banks like Chase, Bank of America, and your local community bank.

These banks do something interesting that most people never learned about in school…

When you deposit money in a bank, the bank does not simply keep it safe in a vault…it lends most of it out to other people! This means that at any given moment most of the money in a bank account does not actually exist as physical cash. It exists only as numbers on a screen.

This system is called fractional reserve banking. It means that banks keep only a fraction of deposits as actual cash and lend the rest out to earn interest (meaning they make money off of your money!).

Leo found this surprising. The money families work hard to save is being used by banks to make more money for themselves. Most families never knew this was happening. These entities are who controls money in the U.S.

A Simple Leo Story

Leo imagined a neighborhood bone bank run by a very friendly and well-meaning dog named Banks.

Every dog in the neighborhood deposited their extra bones with Banks for safekeeping. He gave each dog a piece of paper saying how many bones they had on deposit.

But Banks had a secret. He didn’t keep all the bones in his vault. He lent most of them out to other dogs who needed bones right away. He charged those dogs a small fee for borrowing and kept the fee for himself.

Most of the time this worked perfectly fine. Dogs came to get their bones and Banks always had enough. Life felt normal and everyone trusted the system.

But one day, there was a big sale and many dogs decided they wanted their bones back at the same time. Banks suddenly realized he did’t have enough bones in the vault to give everyone what they were owed.

This is called a “bank run” and it has happened many times throughout history in the real world.

Leo sat quietly thinking about this for a while.

The bones that dogs thought they had and let Banks hold on to for safekeeping weren’t actually there. They existed only on paper. They existed as trust, but not as real bones in a real vault.

That felt like something worth really understanding.

Now imagine someone suddenly created 1,000 more bones overnight. Suddenly bones are everywhere. Does each bone feel as special anymore? Does each bone feel as valuable? Nope.

That’s exactly how our money supply works.

The supply of money simply means how much money exists in the world at any given time. The amount of money that exists has a big effect on how much that money is worth.

What Happens When There’s Too Much Money?

Leo noticed something interesting in his earlier lessons…

When Leo’s dad explained that money doesn’t buy as much as it used to, Leo wondered why. Now Leo is beginning to understand the answer. When there’s more money in the world, but the same amount of things to buy:

Think of it this way…if everyone in a town suddenly received an extra $1,000, they would all rush to the store to buy things, but the store only has the same amount of things as before. The store owner would raise prices because everyone has more money to spend. Suddenly that extra $1,000 does not feel like as much as it did before.

More money does not always mean more value. It can actually mean less!

Who Controls How Much Money Exists?

That’s a great question! In most countries today, the amount of money is controlled by governments and central banks. These are the organizations that decide when to print more money or just create more of it digitally by making the number bigger.

Have you noticed that things cost more than they used to? Food is more expensive and eating healthy is almost impossible for some. Toys even cost too much. Different people can put a different value the same thing. One person might value time more than money. Another person might value security more than convenience. Value isn’t fixed…it’s personal and circumstantial. That’s an important thing to remember!

Money Is Not Value…It Measures Value

This is one of the most important ideas Leo learns: Money is not value. Money is a way to measure value.

Money works the same way. It gives things a number so we can compare them, plan, and exchange with others. When something costs $5 and something else costs $50, money helps us see the difference quickly. But the number itself doesn’t create value, it reflects what people are willing to agree on at that moment. When we confuse money with value, money feels emotional and stressful. Why Money Doesn’t Always Keep Its Value

Here’s where Leo starts noticing something curious. If money measures value, why does the same amount of money buy less over time? Why does yesterday’s money feel “smaller” today? So What Is Money?!

At its core, money is a tool.

Money is something people use so they can trade something of value with each other. It’s not the same as value, though, it’s just a way to help people exchange things like goods or services.

The idea of agreement and trust is very important and we’ll come back to it later.

Why Do We Use Money?

Before money existed, people traded things like rocks and other things directly. This was called bartering.

Imagine Leo wants a bone, but all he has is a toy. He finds a dog with a bone, but that dog doesn’t want the toy, he wants food instead. It makes it difficult for him to trade with that dog. Money makes this easier.

1. Money Helps Us Trade Things (this is called a “Medium of Exchange”)

Money allows people to buy and sell things without bartering. This makes everyday life simpler and faster. Leo wants to walk into a store without having to hope he has the right thing and the right amount of that thing to barter every time he needs something.

Money is the agreed upon “trade” that helps us get things we need.

2. Money Helps Us Measure Prices (this is called a “Unit of Account”)

Money gives things a price so we can compare them. It helps us answer questions like:

Money lets us save today so we can use it later, but as we’ll learn in future lessons, money doesn’t always keep its same value forever. But if Leo buries 10 bones today to save for his future, those 10 bones won’t be worth or valued as much in the future. There are a lot of things that cause this and make it challenging to make plans, but awareness is the first step.

So, money helps us trade things, measure the price of things, and money helps us save up and prepare for our future! These three reasons are why money exists!

Where Does Money Come From?

Money used to be tied to physical things like gold or silver. These were hard to find, hard to copy, and hard to transport, but they were trusted.

Today, most money is created by governments and “central banks.” It exists mostly as numbers on screens rather than physical bills or coins. Yes, they can print more money to make more numbers on a screen, but that doesn’t help (it actually hurts!).

The money system works because people trust it and because laws require it to be accepted.

Trust plays a big role in money. When we lose trust, money changes. Understanding this helps explain why people sometimes look for alternatives, which is something we’ll explore a little later in Leo’s journey (and yours!).

Why Does Money Change Over Time?

Have you noticed that things cost more than they used to? That’s because money can lose “purchasing power” over time. This is what is referred to as inflation. Just look at the penny! One day we could use it as a unit of exchange, but now we can’t because it’s not worth what it once was. The penny isn’t even worth the amount of money it costs to produce it! It also way too many pennies now to buy anything, so it’s just not “worth” it.

What matters is this:
